Sector

A sector is a broad segment of the economy that categorizes companies engaging in similar business activities, such as technology, healthcare, energy, or financials.

Understanding economic sectors

In finance and investing, the global economy is divided into distinct sectors to help investors track and analyze companies with similar operating models. The Global Industry Classification Standard is widely used internationally to classify companies into broad sectors, including energy, materials, industrials, and consumer discretionary. Grouping companies this way allows analysts to compare businesses that face similar market pressures and regulatory environments.

A sector represents a macro category, which is further broken down into specific industries. For instance, the financial sector includes commercial banks, insurance providers, asset managers, and real estate investment trusts. Elephants looking to diversify their portfolios often allocate their capital across multiple sectors to manage risk. If a supply chain issue negatively impacts the technology sector, a portfolio holding assets in healthcare or utilities might experience less volatility.

Different sectors perform differently depending on the stage of the economic cycle. Defensive sectors produce goods that consumers buy regardless of economic conditions, making them more stable during downturns. Cyclical sectors rely on high consumer confidence and perform well during periods of economic expansion. Tracking these performance dynamics helps investors make informed decisions about asset allocation over time.

Example

Consider an investment group called the Savannah Growth Fund managed by a herd of elephants. The fund managers decide they want to gain exposure to the consumer staples sector because they anticipate a slowdown in the local economy. They buy shares in companies that produce essential daily goods – such as a large business that harvests baobab fruit and a regional distributor of heavy-duty watering hole pumps. Even if the broader economy contracts, the other elephants on the savanna still need to eat and drink. By allocating capital to the consumer staples sector, the fund protects its investments against the downturn compared to holding shares in a cyclical sector like luxury tusk polishing services.
